Either the friend is not online, or his privacy settings are set to only incoming daily challenges .

In your Live setting you can disable challenges. But most likely your friend just isn't in Live when trying to send a challenge.

get your friend to hover his mouse over the play tab on the side and click live chess (you do the same) and then click create a challenge or challenge a friend. you should be able to work it out from there.
