The kings on b1 and g1 move like kings, but are unloyal and can be captured. The knight can move like a king or knight, based on the diagram.

The royal piece can indeed castle because the king and knight switch roles.
In the official rules for Knightmate the Royal Knight only moves like a Knight, not like a King. (Except that it can castle!) I guess it would have been called 'Centaurmate' otherwise.
If you would make the royal piece move like King or Knight, it would be so difficult to checkmate it that you might as well not bother playing, and agree to a draw immediately. Even with just a Knight move it is pretty hard: the Rook is only a minor piece in Knightmate, as Royal Knight + Rook cannot force checkmate on a bare Royal Knight. A Queen can do it without any help, though.
Rules: This is a variant where the king and knight switch roles. The goal is to checkmate the opponent's knight (originally on the e-file). The kings on the b- and g-files can be captured just like the other pieces. Pawns can promote to kings, but not knights. This is a simple game to learn, but a tricky game to master.
