Being Online doesn't mean they are in Live. Both players have to be in the Live interface for it to work.

Occasionally I'm able to play a live game against a friend, but the vast majority of the time it says "Challenge failed. ThisUser is offline now." (when they are online). Is this a bug on the site or am I just doing something wrong? Thanks for your help, it's pretty frustrating.
