I want balance. I don't know how rules can make that, since each player is picking a character to play as, and some may not be as powerful as others, but balance is needed.

OK. Characters must be below the reality warper level. People like Thanos, Bill, the Narrator, Monika, Tim, Shaggy, and TWAA all are banned.
As for the balancing, I can just nerf the stronger character and boost. For example, if Freddy Fazbear is fighting Sans (who is stronger), Freddy gets a bunch of extra health and Sans loses some of his agility.
Does this sound more fair?

This is what you mentioned: reality-warping. When I think of a KOTL-like battle, that is not what I think of.
